Yes, you need to change the firmware on your drive to play your backups. If it's truly just for backups... you could leave the firmware stock and then change it once you've damaged your original and need to actually play the backup.

But like I said... you need to mod the firware to play the backup.
I can't speak to how the backups are created from a bit level, as I don't honestly know, however since you need a different firmware it's obvious something about it is not a 1 to 1.
As for the LIVE question. I have been using a modded 360 on live for about 8 months now. I NEVER sign in with a backup in the drive (2 different profiles, one live... one not) and only play store bought or rented games online. Use Xlink or something like that to play with friends.. or if playing on LIVE is that valuable to you... hang on to the original. I honestly could careless if I got banned... but it's pretty entertaining while it lasts.
Now, as you mentioned, there is no guarantee to the LIVE info. There are people who will argue that even my method is not fool proof and not 100%... and you do have to pay attention to not accidently sign in with the wrong account... but I can tell you it's worked for me (so far).
Good luck! Make sure you write down the original drive key... you'll get burned without it.

I was hoping to play on XBL with the 360 so wasn't planning on modding the inbuilt drive unless I really needed to.... those of you who have modified it, do you play on XBL with backups created in this manner... anyone been banned... I understand in future new checks etc might be implemented so its never 100% safe, but whats the general lowdown on this?
